For a while I was getting the same error on my Win2K home computer -- it just
started doing it one day (I'm sure I made some change, but I don't know what
it was...) SSHd is successfully connecting in and authenticating, etc., but
crashes when it comes to starting bash.exe.

After making sure that nothing was running (ssh, sshd, bash, etc all shut
down) I reinstalled the bash / openssh / openssl / sshd / cyg* components of
cygwin. Doing that appeased the gremlins: they stopped causing that error.
Hope your gremlins are as easy to please.

If that doesn't help, you might try playing the "at ... bash" game to get a
login as SYSTEM user; then try running bash, ssh, sshd, etc and see what
breaks.
